Projected Growth for Tier-2 IT Companies

Tier-2 information technology companies are expected to outperform larger industry players during the second quarter of fiscal year 2027, according to a report by Nuvama. This projection comes even as the broader sector navigates challenges stemming from geopolitical tensions, weak macroeconomic conditions, and the growing impact of generative artificial intelligence (Gen-AI).

Nuvama estimates that Persistent Systems will lead the tier-2 segment with 6.5 percent quarter-on-quarter growth in constant currency. Mphasis is projected to follow with 3.1 percent growth, while Hexaware Technologies is expected to see 2.5 percent growth.

The report indicates that management commentary during the upcoming earnings season will likely highlight challenges arising from geopolitics, a weak macroeconomic environment, and the potential impact of Gen-AI on business operations.

Market Conditions and Index Performance

The overall demand environment for IT services remained largely stable throughout the quarter, though it weakened in September amid rising geopolitical uncertainties. "The demand environment has largely remained stable with some weakness in Sep-26" reflects the shifting landscape as firms adjust to these external pressures.

Broader market sentiment has been heavily influenced by structural concerns within the industry. The IT index has declined 26 percent over the past nine months, a drop primarily attributed to concerns around platform-led Gen-AI disruption and uncertainties related to the Gulf region.

Valuation Adjustments and Long-Term Outlook

Despite the near-term headwinds, Nuvama maintains a positive view on the IT services sector over the medium to long term. The firm believes that the current Gen-AI disruption will ultimately lead to bigger opportunities for established players who can adapt their service offerings.

In its financial modeling, Nuvama has revised its USD/INR assumption to 95 from 93. This adjustment was accompanied by a roll-forward of valuations based on average FY28-29 price-to-earnings multiples, signaling a recalibration of expectations for the sector's earnings potential.

Looking ahead to the immediate reporting cycle, Nuvama expects margins to improve across most IT companies. However, the firm notes that margin guidance is expected to remain unchanged during the current earnings season, suggesting that while profitability may rise, management teams are maintaining conservative forward-looking statements regarding cost structures and pricing power.
